First, copy the contacts from SIM to phone. In contacts, press menu, more, copy contacts.

Then go to the contact in the contacts application. Press menu and modify. Click on the empty icon => this will bring you to the gallery where you can select a picture.

What foobar said is right. If you go into contacts, hit menu, import/export, import from SIM.
