First you'll need to install a custom recovery

Amon_RA recovery is a favourite with a lot of people, I've just updated this morning to the latest 1.9 version, can be found here - [Recovery] [10-Oct-2010] RA-nexus-v1.9. alpha - xda-developers

To install the recovery I use the instructions posted by Talderon who posts on this board taken from his Nexus One Google group

Code:
1) Download recovery-RA-nexus-v1.7.0.1.img to the root directory of your SD-Card

- Note: UnMount your SD-Card after copying these files, but keep your phone plugged in
- or don't mount SD-Card at all and push the file via adb to /sdcard

2) Save file "flash_image" to sdk tools directory:

3a) In your terminal run

adb push flash_image /data/local/tmp/flash_image

3b) if you just rooted the phone without rebooting, you can also push it to /system/bin (system still R/W) "adb push flash_image /system/bin/flash_image"

4) run

adb shell
su

- At this point, it will hang until you choose "Allow" on your phone with the SuperUser app pop-up
- $ should now be replaced with #

6) run the following commands:

cd /data/local/tmp
(or cd /system/bin if you pushed flash_image there with step 3b)
chmod 755 flash_image
./flash_image recovery /sdcard/recovery-RA-nexus-v1.7.0.1.img

Once you've done all that you can download a Custom ROM of your choice, move it to the root of your SD card, boot into recovery and flash.

Make sure you do a Nandroid backup first mind!

Also, don't flash it on top of the stock ROM like you said, unless the ROM specifically states a wipe isn't necessary.
I think you can never be too sure so I always wipe before flashing any new ROM. The only time I flash on top is for updates :)

Just to make sure. If i use the one-click referenced in OP, then install this custom recovery, my bootloader is still locked right?? (for warranty purposes), meaning I can flash stock and return the phone if i HAVE to without Asurion busting me for previously rooting it?

If you didn't unlock your bootloader when rooting your phone, you're basically home free. Nothing will suddenly unlock your bootloader, certainly not flashing a new recovery.

It will only get unlocked if you somehow decide to root it the old fashioned way.

Anyone have any issues with the software "Waiting for Device" and no matter what, it never connects?

I run adb devices on my Mac and it shows up but PC's it never does, virtual or not.
