Not sure how your launcher works. I use launcher pro. Slide the bottmo row of icons to a new one, long press it, click custom icon, you camera gallery will open, click on the picture you want use as an icon. Now long press it again and click change shortcut, then selct either contacts, direct dial or direct SMS, and your cotacts will open, select the contact you want, there you go.

Here's a better way, long press your home screen where there is no icon like settnig a widget. Click on New Shortcut. Click on Direct Dial or Direct SMS. It will pick a default icon, click icon and your gallery will open. Click on the gallery pic you want to use as the icon. Click OK.

I use GO Launcher, you can do that, but gives a very small icon with text on the icon. You can replace the icon picture by long pressing the picture and replacing with anything in your gallery. If you use a photo editor to add a frame on your contact picture, you can use that picture as your icon. The only way I found to make it "big" was to use the app I mentioned.
