The Huawei Ascend M860 has a screen resolution of 480x320 but it will play videos with a resolution of up to 640x480 but I don't think it can play videos with a resolution higher than that (I've tested 480x320 and 640x480 but not other resolutions).
I use a program called XVID4PSP and I'm using Version 5.x because I don't like the newer 6.x version. I can go into more details later if you all want but I use the Apple 5.5G profile (it is just one of many profiles this program has) but it defaults to a resolution of 640x480 so you have to do some 'tricky' tweaking of the profile to get it to do 480x320. It also defaults to 128kbps AAC-LC but I know the iPod can do 160kbps and so that is what I've been using. The results have been great when using a high quality source.
I recently downloaded the trailer of the new forthcoming PIRATES OF THE CARIBBEAN: ON STRANGER TIDES (the fourth movie in the franchise). The download came from the Apple trailer site and I grabbed the 720p version.
I converted it to a format that works with our beloved phone (using XVID4PSP) and here it is: CLICK HERE
The file is small. Somewhere between 12MB and 13MB so download it and put it on your phone and see what you think of the quality
Oh one last thing: the audio didn't need to be changed as it was already AAC-LC and within the bitrate specifications. I did obviously have to convert the video since it was originally 720p (1280x544 in this case). The new video is 480x320 but there is black dead space (encoded into the video) above and below the image. This is done to preserve the original aspect ratio (which in this case was 2.35:1)
I should note that XVID4PSP is a MS Windows program. Another program that I've tried (and seems to work although I've not tested it as extensively) is handbrake. Handbrake is cross platform meaning it is available for MS Windows, Mac OS and Linux. So for in my limited testing I've been using the "iPod Legacy" profile. It seems to work. I just personally prefer XVID4PSP but since it isn't cross platform I thought I would mention handbrake. If you have MS Windows though I suggest using XVID4PSP over handbrake.

Here are some screen grabs:
A NOTE ABOUT THE FILE DOWNLOAD
Please note the original upload got corrupted somehow so this time I put it in a RAR file and uploaded it again. I've updated the link above. Sorry about that!
