Ok, but does that really matter? I've download apps which much less space on my phone.
Works, I'm still kinda confused why I can't even get a small app with all that space.

Its trying to protect itself from running out of memory. If you fill it too full, you run the risk of your phone becoming unbootable without a hard reset/wipe.
And obviously there's no way to increase the storage? I've seen apps that will supposedly run from the SD card, but I don't even know how to do that
+1 re. rooting and using a ROM like xtrSense.
xtrSense and a few other ROMs too that have implemented support for moving the Dalvik cache from /data/dalvik-cache to /cache/dalvik-cache. The /cache directory is basically unused and moving these files out of /data opens-up more room for other apps to live. So, you automatically get more space for apps from ROMs that have implemented this movement. Zach.xtr is setting the bar pretty high for ROMs these days. Pretty cool.
Zach.xtr's dev thread over on XDA states: "new cache location support with dalvik-cache stored in the /cache/ fileblock! With about 150mb free in /data/ for apps and data and about 80mb free in /cache/ for dalvik cache you may be able to install 100 apps WITHOUT apps2sd or cache2sd...".

Well, first off, rooting will void your warranty. So, you want to carefully consider whether or not its right for you. You can un-root if you need to, but the unrooting process requires essentially the same know-how as the rooting process, so you'd want to do your research regardless.
There are a few technical concepts and additional research you would (should, really) have to do before you root. I would take a visit to the Eris - All Things Root - Android Forums forum and check out the links in the http://androidforums.com/eris-all-t...ated-links-updated-oct-1-2010-4-44pm-est.html thread.
As a first step, I would encourage you to read through this thread: http://androidforums.com/eris-all-things-root/127861-universal-eris-root-dummies.html (certainly the top several posts) for a very detailed, informative description of what will happen during the rooting process (whether you use that method or not). Its an invaluable instructive resource whose author, erisuser1, is a highly respected and extremely knowledgable individual. You should also read through the threads to get a feel for what issues and questions that folks had that will almost certainly cover any you might have.

Although I'm all for rooting, i couldn't help but notice everyone ignored this very valuable tip from mhotovec
Deleting messages, especially MMS(picture and video messages) can free up tons of space. 15-20mb easily if you've never done this before.
Give it a try.... or root, and that will delete them for you
