Just an idea to run through.. I just checked the size of backup that I took before starting this activity through TWRP 2.6.3 Tool... It seems that we have 3G free in internal SD so I am assuming system image will be resident on internal SD so it sould be fine...
More importantly, since TWRP is fully functional, do you suggest that I should use the option Wipe Data which would remove cache/ system/ dalvik, etc as a replacement to those 2 initial commands that failed:
fastboot erase system -w
fastboot erase boot

download this file and place I'm your fastboot folder
send command
fastboot boot twrp2.img
This will boot your device into the custom recovery
it's a touch screen recovery so no button pushing :thumbup:
press Backup
swipe to confirm
after it's done making a backup
navigate back to the home screen
press Advanced
press Mount
check the box next to ext_sd
press Mount (under the small check boxes)
This will allow you to copy the system.img to the external sd
open folder TWRP
open folder BACKUPS
ETC ETC until you get to the folder with the backup you just made
you will see a bunch of ext4.win files in it
delete the system.ext4.win
delete the system.ext4.win.md5
copy the system.img here abd rename it to
system.ext4.win
then unmount
then navigate back to the home page in the recovery and
press Restore
then choose that backup and swipe to confirm
report back after, then we'll know where to go from here

I think I did the backup on the internal sd as i accepted it as default. do you want me to backup on ext sd?
Also how do i delete backups on internal sd using TWRP?

Also, mount command is not showing me the SD card in widows explorer to be use for system.img copy...! What am I doing wrong?

are you using the twrp2.img I posted or the 2.3.6 twrp.img ?

abd if you already have backup on internal sd you can just replace the system.img there

ok but the issue is that it it is not mounting internal sd/ ext sd as usb storage for some reason. However i think it allows me to do so when phone is normal mode...

yeah, go ahead and boot into normal OS and do the systemimg swap from there.
good thinking, I couldn't remember if your phone booted into a working OS. but since it does the the system.img swap while normally booted

remove the ones in red DELETE
and replace the system file with the one I had you download, just remember to rename to accordingly.
delete the system.ext4.win.md5
but replace the system.ext4.win
with the system.img and rename the system.img to
system.ext4.win
reboot into recovery and
restore your modified backup

I apologize, do delete the ones highlighted in red
look at the size of the system files
just delete both of them and
rename the system.img to the same name as the larger of the two
system.ext4.win
system.ext4
which ever file is the lager of the two should be used as the replacement name for the system.img you downloaded.

I think it's a Windows 'thing' that just doesn't show or recognize the md5 extension.

also..... just to verify
once everything is placed onto your phone use a file explorer abd navigate to where the backups are located
and the verify they have the correct names and extensions
before trying to restore in recovery

Bigger file is system.ext4 howver its filetype is WIN whereas the file being copied is IMG fuletype (file renamed to system.ext4).
So the filetypes differ is that ok?
My point is that the original file type was WIN where the file being copied is disk image filetype

yes it's ok.
just verify the names all look correct in the phone,
meaning after everything is replaced/deleted use a file explorer in your phone and navigate to those files and make sure all the names and extensions look the same.
they can be edited with the file manager if they differ

recovery.log
system.ext4.img --------->***File copied and renamed
